The device was found in a smoking sport utility vehicle parked outside a theatre on 45th street where The Lion King was showing.
Police cleared the streets of thousands of people milling through the landmark district so they could dismantle the device.
A police robot was used to break the windows of the black Nissan Pathfinder to remove explosive materials.
Police spokesman Paul Browne said bomb-making materials including propane tanks, explosive powders and a crude timing device were found.
He said: "There were explosive elements, including powder, gasoline, propane and some kind of electrical wires attached to a clock. No motive has been identified.
"This appears to be a car bomb that the bomb squad is in the process of dismantling,"
Mr Browne said a mounted policeman had spotted a box smoking in the back of the vehicle, followed by a small flash. The alarm was raised at 6.30pm (10.20pm GMT).
A police source said the device was a car bomb and included three tanks of propane and two canisters of gasoline.
He would not say whether the incident was being treated as an act of terrorism. He said the plates on the car had been found not to match the vehicle.
Police are investigating a report that someone was seen running from the vehicle and are reviewing security tapes.
It was the busiest night of the week for Broadway theatres in the area and women in evening gowns were among the hastily evacuated crowd.
Officers with heavy weapons were deployed in the evacuated streets along with FBI agents.
Times Square is four miles north of the site where terrorists destroyed the World Trade Center on September 11, 2001.
A block that was evacuated and shut down is one of the prime blocks for Broadway shows, with seven theatres and shows including Billy Elliot.
Katy Neubauer, 46, who was shopping for souvenirs near the SUV, said: "It was a mass of people running away from the scene."
Don Slovin, watching the police through the window of a shop a block away, said, “Of course it conjures up memories of 9/11.”
New York Mayor Michael Bloomberg was at a public dinner at the White House in Washington DC and left immediately to return to New York.
President Barack Obama, who was at the same dinner, praised the quick response by the New York Police Department and said the federal government was prepared to provide support.
